Assessing the terms
The guide examines ownership interests, participation in the issuer’s business, voting rights, repayment obligations, distributions, enforceability and liquidation ranking. An unconditional fixed repayment date can indicate debt; returns dependent on the issuer’s financial position and ownership-type rights can indicate equity. Regulatory and accounting classifications may also be relevant, but do not replace the legal analysis. Convertible bonds, perpetual notes and profit-participating loans therefore need examination of their actual terms rather than classification solely from their names.
Issuer and investor consequences
Debt distributions may qualify as deductible interest for the issuer if the deduction conditions are met and are generally interest income for the investor unless exempt. Equity distributions are not deductible to the issuer, while investor treatment depends on the dividend and applicable exemption; REIT and registered-business-trust rules differ. The issuer should communicate the adopted treatment to investors. Retain the offering and subscription documents and explain the conclusion consistently for the payment, withholding and investor reporting analysis.
